How Interest Rates Work on Loans

When applying for a loan in India — whether a home loan, car loan, or personal loan — the advertised interest rate can be deceiving. A bank offering a "7% flat rate" might actually be costing you much more than a bank offering a "10% reducing rate".

To avoid overpaying, every borrower must understand how interest rates are calculated, how EMIs are structured, and how benchmark rates (like RBI's Repo Rate) influence your monthly outflow.

Flat Interest Rate vs. Reducing Balance Rate

This is the single biggest trap in personal and vehicle loans.

1. Flat Interest Rate

In a flat rate scheme, interest is calculated on the entire initial loan amount for the entire tenure, regardless of how much principal you have already paid back.

  • Formula: Total Interest = Principal × Annual Rate × Tenure (Years)

2. Reducing Balance Interest Rate

In a reducing balance scheme, interest is calculated only on the outstanding principal balance remaining at the beginning of each month. As your EMI pays down the principal, the interest component decreases over time.

The Real Math Comparison

Let's take a loan of ₹1,00,000 for 3 years:

A 10% flat rate costs almost DOUBLE the interest of a 10% reducing balance rate! Always ask lenders for the Reducing Balance Rate or Effective APR.

Fixed vs. Floating Interest Rates

When taking long-tenure loans like home loans, you must choose between fixed and floating rates:

Fixed Rate Loans

  • The interest rate stays constant throughout the loan tenure.
  • Pros: Predictable EMIs; immune to RBI rate hikes.
  • Cons: Usually 1%–2% higher than floating rates; prepayment penalties may apply.

Floating Rate Loans

  • The interest rate changes periodically based on an external benchmark (RLLR / EBLR linked to RBI's Repo Rate).
  • Pros: Cheaper when interest rates fall; zero prepayment penalty under RBI rules for individual borrowers.
  • Cons: EMIs or loan tenure increase when RBI raises repo rates.

Anatomy of an EMI (Equated Monthly Installment)

Every EMI you pay consists of two parts:

  1. Principal Repayment
  2. Interest Charge

In the early years of a long-term loan (like a 20-year home loan), up to 70%–80% of your EMI goes toward interest, while only a small fraction reduces the principal. In the later years, this ratio reverses.

Checklist Before Signing Any Loan Agreement

  1. Verify Rate Type: Ensure the interest rate is on a reducing balance basis, not flat.
  2. Check the Benchmark: For floating rates, confirm it is linked to EBLR (External Benchmark Lending Rate) or Repo Rate for transparent transmission.
  3. Compare APR: Look at the Annual Percentage Rate (APR), which factors in processing fees, documentation charges, and insurance cost.
  4. Inspect Reset Frequency: For floating loans, check how quickly rate changes are passed on to your account.

Understanding loan interest math puts power back into your hands. Never settle for the headline number advertised on marketing banners — always evaluate the reducing balance rate and total cash outflow over the loan tenure.
